Pillow cover? Baby blanket? From the quilting I doubt it's any kind of flag or hanging. My best guess is the first one, a patriotic souvenir pillow cover.

A popular souvenir of the Far East (primarily China), particularly among Europeans and Americans, was the hand-embroidered, silk wall hanging. They were generally intended for framing. These were especially popular among sailors, and from time to time you can even find ones with an embroidered frame in the design, which enclosed a photo (over the years I've seen several of this type, but only a couple with a surviving photo). These date from the late 1800s through the turn of the century.

By the 1920s and 30s the mood had largely shifted toward smaller items like the sham (pillow top), table runner, and tablecloth. During W.W.II scarves with patriotic motifs (mostly crossed Chinese and Allied flags) and unit emblems became common along with things like hankies and aprons. At the end of the war, souvenir jackets started becoming the rage. These became very big by the Korean War and manufacture had primarily moved to Korea and Japan. They were big during the Viet Nam fracus and are still common purchases.
